I am trying to add Favorites to the Start Menu (customized) but it is greyed out with "Don't display this item". How do I change this?

Which style of the Start Menu are you using? Windows 7 style or Classic/Classic with two columns style? In Windows 7 style, for items that are not shown, greying out is normal but you can click on the "Don't display this item" text to change it. You will get a dropdown with options to show it as a menu or as a link.
