I've updated to 4.0.2 on Windows 8.1 today and after some time (10 - 15 minutes after boot) the mouse hover over an item stops working, I have to click on the sub-menu for it to open.

Is it for any kind of item, or only some? Does restarting the start menu fix it?

It applies to all items and restarting the start menu fixes it.

I'm trying to figure out when exactly does it happen.

Am having this issue as well after recently upgrading to the latest version...

What's even stranger...when I go to "Start > Programs > Sub-Folder"

The "Classic Shell" folder is HIGHLIGHTED...as if Windows 'thinks' I want to go that folder !:D
(see attached jpeg "classic_shell_folder.jpg")

I've gone through all the 'settings' and either there's no way to fixing this..or it's right in front of me and I'm not seeing it!

Open Classic Start Menu settings, type menu delay into the settings search box and make sure it is not set to a too high value. Windows default is 400 ms for hover. Specify a lower value to make submenus open faster.

The highlighting has nothing to do with mouse hovering. It's a feature to show you where newly installed programs are (exactly like the original Start Menu had). You can turn it off from the "General Behavior" tab in settings.

What I did was open "Start Menu Settings"...performed a 'search' for "HOVER" and then made sure "Classic Start Menu" was enabled...rebooted..and that issue was resolved...will work on the other option now regarding General Behavior"..

Classic Shell 4.0.4 fixes the submenus not opening by hover bug after clicking on the search box.
