When I used WinXP, I made a tree of Favorites same way as for Start menu (and somehow its like classic bookmarks in browsers):
* System
* App Data
* App Settings
* Start Menu
* My Projects
* (list of folders with active projects on C#)
* My Translation
* (list of active translation project folders)
* My Images
* Photos
* Screenshots
* My Movies
* Cinema
* Cartoons
* Trailers
(etc)

Trying to make something like that under Win7, but it holds Explorer Favorites in its sidebar. Its handy and more fast, but there not so much space to make large menus, and it won't support subfolders also. Well, I decided to use side panel only for short list for primary folders, but make one more Favorite submenu inside Classic Explorer Bar (custom button). Unfortunately, it also won't support tree of folders and shortcuts: folders submenu not working.

I will be very thankful if you implement it to create grouped Favorites and another menus. I understand, it's now possible to create trees of custom buttons, but not so handy: its more easy and fast to place shortcut files into special folder then copy paths into special button settings dialog (create 30+ shortcuts against 30+ custom buttons).

You can add a folder with subfolders on the Explorer toolbar as follows:

1. Open Classic Explorer Settings. Go to Toolbar Buttons tab.
2. Drag a custom command from right pane to the left pane, position it where you want and double click it to bring up the Edit Toolbar Item dialog. In the Link field, type the path of the folder you want to add. e.g. C:\Favorites or C:\Users\Windows\Links. It must be a folder on the file system, which contains the subfolders or shortcuts to folders. Leave the "Command:" field empty if you don't want a split button.
3. Pick any icon for it optionally. The Favorites icon is in C:\Windows\system32\imageres.dll, 1024.
4. Optionally enter the Label and Tip if you want them to show on the toolbar. Click OK to save settings.

This will add a button to the Explorer toolbar.

Well, I can make "Favorites" button with dropdown menu and arrows symbols means that there should be submebu, but submenus won't show. At your screenshot I also only can see only top level elements.

(using Windows 7 x64 and last version of Classic Shell, the folder in my screenshot isn't empty, there also some shortcuts)

The menu is displayed by Windows. It is the same system used by taskbar toolbars. Try adding that folder as a toolbar and see if it works there - right-click on the taskbar, then Toolbars, then New Toolbar.
